Rated highly before the race in an open field, the two riders were the stars of the opening 31.5km criterium in the Melbourne CBD.
O'Grady, always a smart rider, was in the key breakaway with six laps left and snared the stage win on the line.
He caught Victorian Scott McGrory in the final sprint and beat him in a photo-finish, meaning O'Grady will go into day two today wearing the yellow jersey as overall leader.
``It was very hard, my first big hit- out for quite a while,'' O'Grady said.
``There's a lot of fit guys here and there's a lot of fast guys. It definitely wasn't easy.
``I'm pretty surprised with the form I've got. I'm happy to get one on the board straight away.''
A big crowd watched yesterday's lunchtime stage, the first time the race had started in Melbourne for more than 20 years.
Alvis, who broke the American hour record on the track last month with a distance of 51.505km, took control of the stage just before the halfway mark after New Zealander David Lee and American Trent Klasna had taken out early intermediate sprints.
Alvis made a solo break and stayed away to win seven sprints, meaning he led the sprint category after the stage.
He led by 25s at one point before being caught, with O'Grady, McGrory, Victorian David McKenzie and Alvis' team-mate Chris Wherry taking control shortly after.
Then on Stage 2 - Top Australian cyclist Stuart O'Grady appeared to drop out of contention for overall honours today during the second stage of the Herald-Sun Tour in Victoria.
O'Grady had won yesterday's first stage and had rejoined the lead group today after suffering a puncture on the 143km route from Melbourne's outskirts to the country town of Bendigo.
But the Tour de France finisher and two-time World Track Champion suddenly cracked and lost more than 10 minutes. Victorian Jamie Drew eventually won the stage, while American Norman Alvis was the new provisional overall leader.
"I can't explain it, I had felt so good all day," O'Grady said of his sudden fade, which happened about 40kms out from Bendigo.
It was a tough stage for the field, which was buffeted by strong head and side winds all the way to the finish.
